Moody’s Warns AI Infrastructure Spending May Strain Tech Giants’ Financial Health

Hyperscalers Face Financial Strain Amid AI Infrastructure Boom, Warns Moody’s

The rapid expansion of artificial intelligence (AI) infrastructure is reshaping the financial landscape for major technology companies, commonly referred to as hyperscalers, according to a recent report by Moody’s Ratings. The firm highlights that the surge in capital spending, projected to reach nearly $1 trillion annually, is exerting pressure on free cash flow and increasing balance-sheet risks for these giants.

In its latest research note, Moody’s indicated that even the most financially robust companies, including Alphabet and Microsoft, are resorting to significant debt, equity sales, and off-balance-sheet financing to support their AI initiatives. The shift from an asset-light model—characterized by software and scalable cloud services—to a more capital-intensive approach necessitates unprecedented levels of investment.

Moody’s emphasized that this transition could “threaten credit quality” for the six key companies it monitors, which include Microsoft, Amazon, Alphabet, Meta, Oracle, and CoreWeave. The ratings agency forecasts that capital expenditures (capex) will escalate from approximately $785 billion in 2026 to around $1 trillion next year, marking a significant departure from traditional Silicon Valley business models that historically favored software-driven profit margins.

The implications of this shift are profound. Generative AI requires substantial physical resources, including data centers filled with energy-intensive servers, which contrasts sharply with the low replication costs associated with software. Consequently, tech companies are increasingly turning to Wall Street for financing, contributing to rising profits in the financial sector.

As of now, the direct debt of the six hyperscalers has reached about $460 billion. Many companies are also tapping into public markets for additional funds, with Alphabet recently announcing an $85 billion equity sale aimed at expanding its AI infrastructure.

Leasing Data Centers: A Growing Trend

Moody’s report notes that the substantial upfront investments required for AI hardware and infrastructure are pressuring free cash flow. To mitigate the impact on balance sheets, hyperscalers are increasingly relying on off-balance-sheet financing, primarily through long-term leases for data centers. Lease commitments have surged to $1.2 trillion, with more than $820 billion stemming from agreements for yet-to-be-constructed facilities.

Although these lease obligations do not appear as traditional debt, Moody’s categorizes them as debt-equivalent liabilities, which will necessitate significant future rent payments. Despite these challenges, the report asserts that Microsoft, Alphabet, Amazon, and Meta maintain some of the strongest corporate balance sheets globally, making immediate threats to their investment-grade ratings unlikely.

Conversely, companies like Oracle and CoreWeave face more immediate financial pressures. Oracle holds a Baa2 rating with a negative outlook, just two notches above junk status, while CoreWeave operates in the high-yield market with a Ba3 rating, depending on complex private debt structures to finance its GPU hardware.

A Circular Ecosystem

Moody’s also highlighted a structural circularity in the AI sector, where substantial backlogs for hyperscalers are linked to strategic partnerships with pre-IPO AI labs such as OpenAI and Anthropic. These firms, having invested heavily in AI, in turn, rely on cloud services from the same hyperscalers, creating a feedback loop that heightens financial risks.

Despite these dependencies, the demand for AI computing remains strong, and hyperscalers have secured long-term contracts worth hundreds of billions of dollars, providing a degree of revenue predictability. Nevertheless, Moody’s cautions that investors should be aware of the significant structural changes underway in the tech industry’s financial profile, emphasizing the increasing importance of return on investment.

As the industry navigates this transformative period, stakeholders will need to closely monitor how these dynamics unfold and their potential impacts on the broader technology landscape.
